European mobile service revenue growth was flat at -0.8%, while underlying country movements were somewhat more dramatic. The key highlights were Italy returning to positive growth driven by pricing stability, and France showing worsening growth decline for the first time in over two years impacted by challenger telco pricing cuts

An assessment of these challenger telcos highlights a somewhat precarious position, as continued price aggression yields diminishing incremental gains, and they all remain some way from gaining the scale to achieve profitability

The only incentive for challengers to remain aggressive is as an encouragement for their competitors to buy them; increasing regulatory hurdles to consolidation would remove even this incentive, leaving price increases as their only rational route to profitability

UK mobile service revenue growth dipped down in Q4, but at least remained still just positive at 0.3%. The dip was driven by contract ARPU weakness at the largest three operators, mitigated by strong ARPU growth at the smallest operator H3G

Looking forward, the sources of weakness (growth of SIM-only and tariff policy adjustments) look more temporary than the sources of growth (data volume growth filling up capacity). SIM-only is likely to hit a natural ceiling, whereas data volume growth has no ceiling in sight and the scope for network capacity expansion is limited

With CK Hutchison currently negotiating with the European Commission in regards to the fate of the H3G and O2 merger, there is a high level of uncertainty on the future of the structure of the UK mobile market. Merging the two networks would generate extra capacity and capability, likely increasing competitive intensity, but the precise form this would take is unclear, as is the future of the brands and the identity of the capacity MVNO recipient(s)

Ofcom is encouraging competitive investment in local access networks using BT’s ducts and poles; in our view this is very unlikely to happen on a large scale, due to both the lack of spare capacity in existing plant and the generally poor prospective economics of a third local access network in the UK

Ofcom’s favoured model for Openreach is an enhanced version of the current structural separation model, and this is most likely to be reached via a negotiated settlement with BT; this and a number of other proposed measures, if implemented, will increase Openreach’s costs, and these costs will be re-charged to both BT’s retail division and its DSL competitors

Ofcom remains keen to retain four mobile network operators, in spite of clear evidence that at most three are viable at current retail price levels, and it is keen to implement a number of interventionist consumer protection measures that suggest it is keen on competition in theory, but not so much in practice

H3G and O2 are planning for their UK merger to create a mobile-only operator that leads the market in network quality and capacity, taking a contrary approach to the current trend of fixed/mobile convergent strategies

The merger would ease the severe spectral capacity constraints currently faced by both operators, and ease the scale disadvantage suffered by H3G ever since its launch in 2003, allowing a much stronger long term competitor

Post-merger, the UK mobile market will likely end up just as competitive as it is now, with pricing pressure actually more likely to continue into the medium term, and plenty of opportunities and threats for all the main players as the environment re-aligns

EE reported solid contract net adds, but weakening contract ARPU, which drove mobile service revenue growth down to -2.5%

However, EBITDA growth was spectacular at 15% in H2, suggesting that much of the subscriber growth is in low revenue high margin segments such as SIM-only and B2B, as well as cost control being strong

EE’s new parent BT is likely to be able to drive further progress in these areas, and the outlook is robust even if quad play demand remains low in the consumer market

In October EE launched its new brand and 4G service to great fanfare. The response of the other operators has been very mixed; Vodafone has indicated that it will launch a better 4G network next year, H3G has emphasised the merits of its 3G network, and O2 has not focused on networks at all. We continue to believe that EE’s 4G products will be good for its ARPU but not necessarily raw subscriber numbers, with the rebrand exercise bringing additional synergy benefits to its bottom line

The overall outlook is looking tough for the next six months, with consumer confidence still low and unlimited tariffs hitting pricing, but more promising thereafter, as the 4G premium becomes more material, and the regulated MTR cuts finally start to moderate in Q2 2013

European mobile market service revenue growth dropped again in Q3, by 1.9ppts to -6.2%. This was not helped by a substantial increase in the MTR impact, driven by a big cut in Italy, but underlying revenue growth still fell by 1.3ppts In stark contrast to Europe, the US mobile market continues to grow apace, with there being over 10ppts between the growth rates of the two regions. The most obvious difference between the markets is the very much higher levels of capex spent by the US incumbents, which drives their superior network quality and coverage, and hence price premia, and hence superior growth The European incumbents have not (yet) used their greater ability to spend on capex to increase the spending gap with smaller operators, with 4G launches (mostly) being low profile with low initial coverage (the UK being a notable exception to this). While this is an understandable approach given the prevailing macroeconomic conditions, it does mean that closing the growth gap with the US remains a distant prospect

After a host of TV-related announcements/launches last quarter, the main feature of the last three months has been price increase announcements, with all four of the large operators announcing a significant price increase(s) to take effect between December 2012 and February 2013

High speed net adds remained strong at BT, and grew dramatically at the other DSL operators, although the latter figure remained very low in absolute terms. In time we expect strong adoption by Sky and TTG subscribers, but it may take years rather than months for consumer expectations of what is a ‘standard’ broadband speed to change

TTG reported some encouraging but not market-changing early figures for its new TV product, and BT is expected to launch a product with extra linear channels within the next few months. We continue to believe that both companies’ products will struggle to win subscribers off Sky and Virgin Media, but that they may have appeal to a modestly sized group of consumers that are not currently pay TV customers

EE announced its 4G pricing today, with the prices broadly set at a premium of around £5 a month to those of 3G services from Orange, T-Mobile, O2 and Vodafone

Perhaps more importantly, the pricing includes unlimited voice and text as standard, which pushes the minimum spend to £36 a month, a substantial uplift from current average contract values of £20-£25

Whether the £5 premium is sustainable or not, EE’s efforts to promote it (and competitor responses) will likely shift the market focus to network quality as opposed to price and handset range, a very healthy development in our view
