Vodafone and H3G have finally announced their long-trailed merger plans, with weaker-than-expected financials and the focus squarely on the superiority of a combined network.

We view the hailed synergy estimates of £700m per year as achievable but the merged entity will need to deliver other positive financial filips to get returns above its cost of capital.

The approval case for the merger is that: it makes the operators a stronger competitive force; prices won't rise; a combined network will be superior, and that the status quo is unsustainable in any case.

Mobile service revenue growth slowed again this quarter—now at +3%—as the impact of the 2022 price rises waned further, but a strong B2B performance for some compensated for consumer weakness.

Q2’s boost from bumper price rises will unwind over the following quarters as customers re-contract and face much lower increases next spring due to the inflation outlook.

Given the temporary nature of in-contract price rises, and the more permanent nature of elevated cost bases, new-customer pricing now appears to be edging upwards, and the case for consolidation is strengthened.

Whilst Vodafone’s new strategy has some merits, its attempts to appease everyone involves inherent contradictions, ambiguity, and contrived attempts to prove its value as a conglomerate.

Its rapidly declining FCF outlook is calling dividend sustainability into question but there is much insistence that financial prospects will improve from here. We view this year’s guidance as achievable, but not easily so, and growth thereafter as on the optimistic side.

Corporate break-up is off the table for now with e& in the strategic driving seat and in empire-building mode. Consolidation in the UK and Italy remains on the agenda however, and arguably is the most tangible potential upside for investors.

An announcement about the mooted merger of Vodafone’s UK operations with Three appears imminent, paving the way for an ultimate CK Hutchison exit.

The combination has the potential to transform the fortunes of two struggling operators, with deal upside predicated on cost synergies rather than on rising prices (which we do not foresee).

It is all to play for in regulatory clearance terms, with Ofcom expected to take a neutral stance and a seemingly open mind from DSIT, but the CMA is not yet demonstrating the more pro-business approach that was hoped for with the new regime.

Headline inflation-busting price increases of 14% mask effective increases averaging a sub-inflation 8%, due to their limited scope across the customer base and over time.

The high headline increases have led to attacks from political and consumer groups, we would argue unfairly, and may yet drive reputational damage.

Looking forward, inflationary increases may be banned, but we would expect higher fixed increases to replace them, and micro-regulating pricing structures does tend to result in unintended consequences.

Providing home broadband connections via a mobile network (FWA) is gaining traction in certain markets where local conditions make it a viable alternative to fibre, such as New Zealand, Italy and the US.

FWA is a time-limited opportunity for most, with mobile traffic growth absorbing capacity for it and fixed traffic growth depleting the economic case. An ultimate shift to fibre is the best exit strategy.

In the UK, H3G's spare capacity could support up to 1 million FWA customers on a ten-year view—enough for a meaningful revenue fillip for H3G, but not enough to seriously disrupt the fixed market.

Pressure to deliver guidance is suppressing commercial activity which in turn is making guidance more challenging to reach. Although the dividend is well covered for now, the deteriorating cashflow outlook is unhelpful.

The change in strategy to give autonomy to country markets and to be more customer-centric has its merits but is not consistent with many Group initiatives and will take a long time to bear fruit.

Vodafone reiterated its intention to merge with H3G in the UK. Recent setbacks to approval prospects may not be as detrimental as they appear, and there is much to be gained with the potential to increase cashflow four-fold.

UK mobile market service revenue grew by 2.4% in Q3, a level not seen since early 2011. However, this 0.6ppt improvement on the growth rate in Q2 was very disappointing in the context of an expected 2-3ppt revenue growth bolster from the annualisation of roaming tariff cuts 


EE and O2 shared the top spot for growth, more than double the growth rate of H3G and far ahead of Vodafone which remains in negative territory and had only the slightest uptick this quarter


O2 is likely to be hit by its well-publicised network blackout in December, but experience from a similar problem back in 2012 suggests this will be modest and temporary, and it is otherwise performing well

Vodafone’s deteriorating financial performance is as much due to an increasing margin of underperformance relative to its peers as to challenging markets such as Italy

A strategic refocus on operational performance is long overdue and seems largely sensible, save for the continued push for discount-led convergence products which are driving underperformance

Although Vodafone posted 3% organic EBITDA growth for H1 of this year and is guiding to same for the full year, we view this definition as overly flattering with true EBITDA performance flat and revenues in decline
